Most UK small businesses do not lose money through one dramatic financial disaster. First, you miss legitimate business expenses because they are buried among personal transactions, which means you pay more tax than you should. Second, you accidentally claim personal expenses as business deductions, which is an HMRC offence that can trigger penalties of 15% to 100% of the tax you underpaid depending on whether the error is judged as careless or deliberate. Third, your profit and loss report becomes meaningless because it includes personal spending, so you cannot see how your business is actually performing.

Open a dedicated business bank account and use it exclusively for business income and expenses. Your gross margin calculation is meaningless. If you use these reports to make business decisions — pricing, hiring, investment — you are making those decisions on wrong data.

HMRC penalties for careless VAT errors range from 0% to 30% of the potential lost revenue. For deliberate errors, penalties can reach 100%. Even a small VAT mistake on a quarterly return — say, £200 per quarter — adds up to £800 per year, and if HMRC retrospectively corrects it across multiple periods, the total exposure can be several thousand pounds plus penalties and interest.
